Abstract:
The theoretical model on firm selection predicts that firms in large cities/markets will face tougher competition so that only firms with higher productivity can survive there. Like agglomeration effects, firm selection raises the average productivity. Unlike agglomeration that does not make productivity distribution less dispersed, firm selection does. According to the theory, a critical factor for the presence of selection effects is that firms locate in different markets and the size of markets matters. China’s domestic markets are fragmented due to regional protectionism as local governments act like rent seekers. This presents a great opportunity to test selection effects. Applying both quantile method and liner regression on firm level data, we find that agglomeration economies are strongly present at city level whereas selection effects at regional level. Since domestic trades are protected at regional level (provinces), selection effects are weak at city level. Furthermore, we conclude that agglomeration economies may be overestimated when selection effects are present and uncontrolled.
